Using The Applied Finance Group's (AFG's) Value Expectations interface we have provided an analysis of the expectations embedded in the stock prices of some of the top performers in the S&P 500 year to date (excluding financials) to see which companies have the lowest expectations for sales growth (VE Sales Growth) relative to what the company has been able to deliver historically (5 Year Median Sales Growth).

AFG’s Value Expectations interface provides clients a platform to better understand economic profitability, and at the same time understand the performance a company must deliver to justify its current stock price. By understanding the embedded expectations a company must deliver to justify their current trading price, clients can develop a “hurdle rate” to quickly determine if the company’s expectations are rich or low. Take, for example, the typical company during the tech bubble: the expectations that were priced into the average tech stock far exceeded what it could realistically deliver. For this reason, AFG identified the technology sector as overvalued, as well as potential torpedoes such as Cisco, whose expectations were unrealistically high.

By gaining a better understanding of the embedded expectations built in to security prices, relative to what a company has delivered historically, can provide insight into the Sales Growth, EBITDA Margin, and Asset Turnover a company must deliver in the future to justify its current trading price. In many circumstances, if the imbedded future performance is very conservative relative to the company’s historical performance, the stock is regarded as undervalued.

The top performers of the S&P 500 listed below are ranked based on valuation attractiveness using The Applied Finance Group’s valuation model. You would like to look for companies with attractive valuations and modest expectations for revenue growth relative to what the company has been able to achieve over the past five years when looking for potential investment opportunities as these types of companies have proven through time to outperform firms with the opposite characteristics.

With 3 Quarters of 2009 now in the books, we thought it would be timely to provide a list of the top 20 performers in the S&P 500 so far this year to give investors an idea of which stocks have been doing well. Along with the list of top 20 performing companies, we have also provided a breakdown of the average return by sector as defined by AFG vs. the entire S&P 500 index to show which sectors have been leading the way. Also by using The Applied Finance Group’s (AFG's) research and valuation model we have provided further analysis on 4 of the top performing companies, 2 that we find attractive going forward and 2 that we find unattractive, based on valuation attractiveness, expected improvement in economic profitability and the overall investment attractiveness, which is based on various criteria AFG uses when identifying long/short opportunities.

It is very important to understand a company’s management strategy and management’s ability to create wealth for its shareholders. By using The Applied Finance Group’s (AFG’s) Management Quality score you have the ability to grade management’s ability to make wealth creating decisions and eliminate wealth destroying firms from your list of constituents. AFG’s Management Quality variable is used as an exclusionary variable to get rid of companies which continue to grow their businesses when they are not even profitable (generating negative Economic Margin or negative EM, which is AFG’s way of understanding a firm’s economic profitability). When business units are unproductive and destroying wealth, management teams should not be looking to grow that business unit and concentrate on the parts of their company that have been creating wealth. Instead, the corporation needs to fix the broken parts of its business first by divesting losers and work on improving profitability to earn the right to expand. Along with managements inability to create shareholder wealth, these firms also look unattractive according to AFG’s valuation model and other key criteria AFG evaluates when considering the attractiveness of potential investment opportunities. These companies must stop growing their assets or divest some losers and focus on improving their EM’s before these firms will begin to see sustainable improvements in their stocks price and begin to add wealth to their shareholders. The expected change in the level of a company’s EMs has proven through back-tests to be highly correlated with the subsequent performance of its stock price. The 2 company examples below show the levels of each companies EMs through time as well as their asset growth. CAT and AMAT have continued to grow their assets as their EMs have declined and that strategy is reflected in their falling stock prices.

• Has the company had any significant write-offs or poor earnings quality?

• Has the company recently made any significant acquisitions and, if so, what are the strategic implications and costs?

• How is the company spending any excess cash?

• What did we learn from the company’s most recent earnings call and what was the tone of analyst questions?

Fortune magazine recently put out an article listing the most admired companies in the world.  We took the top 50 firms (excluding Financials, and companies not traded in the US) on their list and put them through Applied Finance Group's quantitative recommendation framework.  Just because these firms are among the most admired companies in the world does not qualify them as the most attractive investment. Being among the most admired is an honor and means you must be doing something right, but might not necessarily mean the share price is currently attractive.

The companies on the top list are ten S&P 500 companies that have seen the best performance in the month of January over the past 5 years. Will these companies be able continue their hot streak in the month of January in 2009? Look for companies on the list that have low expectations for sales growth priced-in to justify their current stock price (VE Sales Growth) compared to what the firm has delivered in revenue growth over the last 5 years (5 Year Median Sales Growth). Companies with low expectations compared to what they have been able to deliver are the companies most likely to out-perform. Consistent returns in January coupled with low sales expectations are the companies you may want to look at as a possible investment.

The bottom list is the worst ten companies in median returns in the month of January over the past 5 years within the S&P 500. You may want to avoid the companies that have experienced tough times in January that also have high sales growth expectations compared to what they have been able to deliver the last 5 years.
